Fateh Chand v. Balkishan Dass (1963)

An earnest money forfeiture clause looked automatic — the Supreme Court held Indian law never lets a named sum be kept without the court checking it against reasonable compensation.

FACTS

The parties entered into an agreement for the sale of immovable property, under which the purchaser paid a sum as earnest money, with a clause providing that if he failed to complete the purchase, that amount would stand forfeited to the seller as liquidated damages. The purchaser failed to complete the transaction as agreed. The seller claimed to retain the entire amount paid, relying on the forfeiture clause, while the purchaser contended the seller could not simply keep the whole sum without the court assessing whether it represented reasonable compensation for the actual loss suffered.

ISSUES
  1. Whether Section 74 of the Indian Contract Act recognizes any distinction between a genuine pre-estimate of loss ("liquidated damages") and a penalty clause, as English law does.
  2. Whether a party can retain a sum named in the contract as forfeitable on breach without the court assessing reasonable compensation.
ANALYSIS
  • The Court held that Section 74 abolishes the English common law distinction between liquidated damages, enforced as agreed, and penalty clauses, reduced to actual proven loss.
  • Under Section 74, regardless of what the contract calls the named sum, a court's task remains the same: to award reasonable compensation not exceeding that named amount.
  • A party seeking to retain a sum named as forfeitable on breach cannot simply keep it in full without the court considering whether it represents reasonable compensation for the actual loss caused.
JUDGEMENT

The Supreme Court held that only reasonable compensation, not exceeding the sum named in the contract, could be awarded, and directed the amount be assessed accordingly rather than automatically forfeited in full.

CONCLUSION

This is the leading Indian authority establishing that Section 74 treats liquidated damages and penalty clauses identically, capping recovery at reasonable compensation regardless of how the contract labels the named sum.
